Purchasing residential property can be a significant financial decision. It has a number of tax advantages that go beyond the asset's value. These advantages can lower your taxable income and improve your long-term financial planning. 

Deductions for Home Loan Interest, Principal Repayment, and Property Tax 

Property tax payments and loan interest are two of the most significant advantages: 

  • Section 22 allows you to claim a deduction of up to Rs.2 Lakh on the interest paid on a self-occupied property annually. Although the total set-off limit is capped, it is possible to claim the full interest amount for rented or let-out property. 
  • In addition to interest, Section 123 allows you to claim deductions of up to Rs.1.5 Lakh per year on principal repayment 
  • The full amount of any municipal or local property taxes paid during the year can typically be subtracted from the rental income if your property is rented out (or even deemed to be rented). This deduction is still valid even if the property is unoccupied for a portion of the year. 

The Home Loan tax benefits can be split when you purchase real estate with a co-applicant. Individual deductions can be taken by each owner who makes repayment contributions, thereby increasing the total savings. For example, let us assume that Ravi buys a self-occupied apartment with a Home Loan. In one year, he pays Rs.1.9 Lakh in interest and Rs.1.4 Lakh in principal. 

  • He can claim Rs.1.9 Lakh under Section 22 (within the Rs.2 Lakh cap) 
  • He can claim Rs.1.4 Lakh under Section 123 (within the Rs.1.5 Lakh limit) 

If he had also paid Rs. 15,000 in municipal tax on a rented property, he could deduct the full amount from rental income. 

This means Ravi reduces his taxable income by more than Rs.3.2 Lakh in a single year. 

First-Time Homebuyer Benefits

Certain provisions offer additional Home Loan interest relief beyond the standard cap for individuals who are purchasing a home for the first time. These advantages encourage first-time homebuyers to make real estate investments and benefit from additional tax savings. 

Under the Income Tax Act, 2025, the government established Sections 130 and 131 for first-time purchasers: 

  • Section 130 – Allows an additional deduction of up to Rs.50,000 on Home Loan interest. This is over and above the Rs.2 Lakh limit under Section 22. It applies if the loan amount and property value fall within limits, and the loan was sanctioned during the notified period. 
  • Section 131 – Provides a further deduction of up to Rs.1.5 Lakh on interest for affordable housing loans, again over and above Section 22. To qualify, the stamp duty value of the property should not exceed Rs.45 Lakh, and the loan should have been sanctioned within the specified dates. 

For example, if Neha, a first-time homebuyer, purchases a flat worth Rs.42 Lakh with a Home Loan. She pays Rs.2.3 Lakh in interest and Rs.1 Lakh in principal in one year. 

  • Under Section 22, she claims Rs.2 Lakh of interest 
  • The extra Rs.30,000 interest is covered by Section 131 (since her property value is below Rs.45 Lakh) 
  • She also claims Rs.1 Lakh under Section 123 for principal repayment. 

In total, Neha claims deductions of Rs.3.3 Lakh in one financial year.

Purchasing a home has tax advantages that extend well beyond simple ownership. These provisions, which include principal repayment under Section 123, interest deductions under Section 22, and even relief from municipal taxes, can lower your taxable income. Sections 130 and 131 give first-time buyers additional deductions.
